R&D Tax Credit for Small Businesses: 2026 Guide
The federal R&D tax credit is available to small businesses that develop or improve products, processes, or software. Many small businesses qualify without realizing it — you do not need a formal R&D department or a lab. This guide covers everything a small business owner needs to know.
Who qualifies
Any U.S. business that performs activities meeting the IRS four-part test can claim the credit. Common qualifying activities include:
- Developing new software features or applications
- Designing and testing new products or prototypes
- Improving manufacturing processes
- Developing new formulas or recipes
- Engineering solutions to technical problems
- Building custom tools or systems
The key requirement is technological uncertainty — your team did not know in advance whether the approach would work, what the right design was, or whether the desired result was achievable.
How much is the credit worth?
The credit is calculated as a percentage of your qualified research expenses (QREs). For most small businesses claiming for the first time:
- Regular Credit method: approximately 6–10% of qualifying expenses
- Alternative Simplified Credit (ASC): approximately 6–14% of qualifying expenses
For a small business with $500,000 in qualifying wages, the credit could range from $30,000 to $50,000 or more per year. Use the free calculator to estimate your specific credit.
The payroll tax offset for startups
Small businesses with gross receipts under $5 million that are within their first five years of having gross receipts can elect to apply up to $500,000 of the R&D credit against payroll taxes (the employer's share of Social Security). This is critical for startups that don't yet have income tax liability. See Payroll Tax Offset for full details.
What expenses count
Three categories of expenses generate the credit:
- Employee wages — W-2 compensation for staff performing, supervising, or directly supporting qualified research. This is typically the largest QRE category for small businesses.
- Supplies — Materials consumed during research (not general office supplies).
- Contract research — 65% of payments to outside contractors performing qualified work on your behalf.
Entity types
The credit works for all business structures:
- LLCs — Credit flows through to members based on ownership or partnership agreement
- S corporations — Credit flows through to shareholders on K-1
- C corporations — Credit directly offsets corporate income tax
- Sole proprietorships — Credit claimed on personal return
How to claim the credit
- Identify qualifying activities — Determine which of your business activities meet the four-part test
- Calculate qualified expenses — Tally wages, supplies, and contractor costs for qualifying work
- Compute the credit — Apply the Regular or ASC method formula
- File Form 6765 — Include the completed Form 6765 with your tax return
- Keep documentation — Maintain records supporting your claim (see Documentation Requirements)
TaxCredit4U handles steps 1–4. See our methodology for how the platform works.
Prior years
If you have never claimed the credit, you can file amended returns for up to three prior years. Many small businesses recover significant credits from prior years in addition to the current year.
