Can an LLC Claim the R&D Tax Credit?
Yes. LLCs can claim the federal R&D tax credit under IRC Section 41. How the credit flows depends on how the LLC is taxed.
Single-member LLCs
A single-member LLC is a disregarded entity for federal tax purposes. The LLC's income and expenses flow directly to the owner's personal return (Schedule C for sole proprietors, or the parent entity's return if owned by another company). The R&D credit is claimed on the owner's return using Form 6765.
Multi-member LLCs (taxed as partnerships)
A multi-member LLC taxed as a partnership calculates the R&D credit at the entity level and passes it through to each member on Schedule K-1 (Form 1065). Each member claims their share of the credit on their individual or corporate return. The allocation typically follows the partnership agreement's profit-sharing ratios unless a special allocation is made.
LLCs taxed as S corporations
If your LLC has elected S corporation status, the R&D credit is calculated at the entity level and passed through to shareholders on Schedule K-1 (Form 1120-S). Each shareholder claims their pro-rata share on their personal return. See S Corporation R&D Tax Credit for details.
LLCs taxed as C corporations
If your LLC has elected C corporation status, the entity claims the R&D credit directly on its corporate tax return (Form 1120). The credit offsets the LLC's corporate income tax liability.
Startup LLCs and the payroll tax offset
If your LLC is a qualified small business — gross receipts under $5 million and within its first five years of having gross receipts — you may be able to apply up to $500,000 of the R&D credit per year against payroll taxes instead of income taxes. This is particularly valuable for pre-revenue LLCs. See Payroll Tax Offset for eligibility details.
What expenses qualify for an LLC?
The same qualified research expenses apply regardless of entity type:
- W-2 wages for employees performing or supporting qualified research
- Supplies consumed during the research process
- Contract research payments (65% of payments to third-party contractors)
Owner-members who are not W-2 employees cannot include their guaranteed payments or draws as QREs. Only W-2 wages qualify.
Frequently asked questions
- Can a single-member LLC claim the R&D credit?
- Yes. A single-member LLC is a disregarded entity, so the credit is claimed on the owner's personal tax return using Form 6765.
- Do LLC member draws count as qualified research expenses?
- No. Only W-2 wages qualify as employee QREs. Guaranteed payments, distributions, and draws to LLC members do not count. If an LLC member is also a W-2 employee of the LLC, their wages qualify.
- Can a multi-member LLC allocate the R&D credit unevenly?
- The credit generally follows the partnership agreement's profit-sharing ratios. Special allocations may be possible but must have substantial economic effect under IRC Section 704(b). Consult a tax advisor for complex allocation scenarios.
- Does my LLC need to be profitable to claim the credit?
- No. The R&D credit can be carried forward for up to 20 years. Startup LLCs may also elect the payroll tax offset to use the credit against payroll taxes even without income tax liability.
